I’m a Kindle 2 owner. It definitely has big improvement over Kindle 1, like the amount of books it can store, the new text-to-speech function, the improved display and buttons. Below you can find a good review for the improvements:

And I don’t think sony reader is better. Kindle can take in Kindle format, but other article formats like PDF or Word can be converted to Kindle format for free through the Kindle device or any computer with Internet access. Below is another article on comparison of the two:

Finally, you can always read the actual customer review on Amazon, those are the most valuable information from actual users, and you should be able to make up your decision after reading one or two reviews:

kindle 1
Kindle 1 is better, because currently Kindle 2 is having copyright difficulties with the whole audio book ordeal. Although it is not perfect, I would recommend 1.
Actually the new Sony reader is better, touch screen, note taking, and it takes .rtf, pdf, doc, bbeb, you can even transfer kindle books to a compatable format etc. Kindle only takes kindle format. It allows you to build in groups of books (like bookshelves to easily find your stuff). And all of the books off of Manybooks.net (10,000 out of copyright books, mainly classics) can be put on it.
Definitely the Kindle 2. I own one and I love it very much. You can read the review from P. Inhofer in the link below. He has used both Kindle 1 and Kindle 2 so he gives a good comparison of them:

Those people complaining the Kindle 2 are mostly people used to use Kindle 1. There are problems during their migration to Kindle 2 so they are not comfortable with it. But if you are a new user then you will not get into those troubles.
Hope it helps.
I’ll say the best place to do your research is in the user review section on Amazon from actual customers of Kindle 2. There are plenty of information and most important facts can be found there. It should be able to help you out to make your final decision:
